The payment is the visible cost. Running costs are roughly half as large again and are what turn an affordable payment into an unaffordable car.

Worked Example

  1. Set the budget. 10% of $6,500 = $650.00 a month.
  2. Invert the annuity. At 8% over 60 months that services a $32,056.98 loan.
  3. Add cash. $4,000 down plus a $3,000 trade-in gives $7,000.00.
  4. Read the ceiling. Maximum price $39,056.98.
  5. Add running costs. $346.67 monthly takes the true cost to $996.67 — 15.3% of income.

Analyst note. The payment is 10% of income; the car is 15.3%. Running costs add $346.67 a month, more than half the payment again, and they are the reason payment-based budgeting fails so consistently. The stricter 20/4/10 rule — 20% down, no more than four years, all-in under 10% — would put the 48-month payment at $762.80, which this income does not support at 10%. That is the rule working as intended.

Methodology & Editorial Standards

The maximum loan is found by inverting the standard annuity formula: the largest principal that the payment budget will service at the given rate and term. The payment budget follows the common guideline of a fixed percentage of gross monthly income, defaulting to ten percent. Cash down and trade-in equity are added to the loan to give the price ceiling. True monthly cost adds insurance, fuel and maintenance, which are excluded from every payment-based calculation and typically add half the payment again. The 20/4/10 comparison applies the stricter convention of twenty percent down over a four-year term. Depreciation, registration, and sales tax are not included; sales tax in particular can add several percent to the transaction. The engine implements the standard published formula for this calculation. Inputs are validated for domain and sign before evaluation, and any undefined case returns an em-dash rather than a spurious value.

Computation runs in IEEE-754 double precision at full internal precision; rounding to two decimal places occurs strictly at the display layer, so no cumulative drift enters the result. All monetary outputs use accounting presentation — grouped thousands, two decimals, negatives in parentheses — so figures can be transcribed directly into a model or working paper. Division-by-zero and out-of-domain inputs return an em-dash rather than a misleading number.

How much car can I afford on my salary?

Does a trade-in count as a down payment?

How much should I budget for insurance?

It varies enormously by driver, vehicle and location, but $1,400 a year is a reasonable starting point for a mainstream car. Get an actual quote before committing; performance models can cost triple.

What about depreciation?

It is the largest cost of ownership and appears nowhere in the payment. A new car typically loses 20% in year one, which is why buying two to three years old is so much more efficient.

Should the percentage be gross or net income?

This uses gross, which is the convention. Applying 10% of net income is stricter and arguably more honest, since you cannot spend money withheld for tax.

Does a car payment affect my mortgage application?

Substantially. A $650 car payment reduces mortgage borrowing capacity by roughly $65,000 to $100,000 at current rates, which is worth knowing before buying either.

Is leasing more affordable than buying?

The monthly payment is lower, but you never build equity and the payments never end. Leasing suits those who value a new car every three years and accept perpetual payments.

Should I finance through the dealer or a bank?
