Degree of operating leverage is the ratio of contribution to operating income. The higher it is, the more a fixed cost base amplifies revenue movements — upwards and downwards in equal measure.

Worked Example

  1. Take gross profit. $2,400,000 less $912,000 of COGS is $1,488,000, a 62.00% gross margin. Operating margin can never exceed this.
  2. Deduct the whole operating base. $780,000 of SG&A, $240,000 of R&D and $96,000 of D&A total $1,116,000 — 46.50% of revenue, leaving $372,000 of EBIT.
  3. Read the operating margin. $372,000 ÷ $2,400,000 is 15.50%, comfortably above the 12.8% US all-industry median but below the roughly 20% a mature software business achieves.
  4. Split fixed from variable. $912,000 of COGS plus $168,000 of variable selling cost is $1,080,000, leaving $1,320,000 of contribution against $948,000 of genuinely fixed cost.
  5. Compute the leverage. $1,320,000 ÷ $372,000 is 3.548×. A 10% revenue rise lifts EBIT 35.48% to $504,000; a 10% fall drops it to $240,000.

Operating leverage is the most under-appreciated risk on the income statement because it is only ever presented as an upside. At 3.548×, this business converts a 10% revenue increase into a 35.48% profit increase, which reads well in a plan. The identical mechanism converts a 10% revenue shortfall into a 35.48% profit collapse, and a 28.18% shortfall wipes out operating profit entirely. Businesses with heavy fixed cost bases — software, hotels, airlines, manufacturing — fail in recessions not because margins were thin but because leverage was high.

Operating margin divides earnings before interest and tax by revenue, isolating the profitability of the trading operation from financing structure and tax position. It is the fairest margin for comparing companies because it is unaffected by how they are capitalised. The engine additionally computes the degree of operating leverage as the ratio of contribution to operating income, which requires the user to identify the variable portion of operating cost; the fixed-variable split is a judgement rather than an accounting fact, and different reasonable splits produce materially different leverage figures, so the input is exposed rather than assumed. Depreciation and amortisation are treated as operating costs here, which is the correct treatment for operating margin and the point of difference from EBITDA margin. Benchmarks verified for 2026 place the US all-industry median operating margin at 12.8% per the Damodaran NYU Stern dataset published January 2026, with mature software near 20% and growth-stage software frequently negative, financial services at 20% to 30%, professional services at 15% to 20%, manufacturing at 8% to 12%, restaurants at 5% to 10%, construction at 5% to 9% and retail at 4% to 8%. Operating leverage is symmetric, and the engine deliberately reports the downside case alongside the upside because the downside is the one omitted from most operating plans.
