Net margin is the only margin that reflects capital structure and tax. Two identical operating businesses can report very different net margins purely because one is financed with debt and the other is not.

Worked Example

  1. Start at gross profit. $2,400,000 less $912,000 is $1,488,000, a 62.00% gross margin. This is the most the business can possibly keep.
  2. Deduct the operating base. $1,116,000 of operating expense leaves $372,000 of EBIT. Operating cost is 46.50% of revenue and accounts for the overwhelming majority of the erosion.
  3. Deduct interest. $48,000 to lenders leaves $324,000 of pre-tax income. This line reflects financing decisions, not operating performance.
  4. Apply tax. At a 21% effective rate, $68,040 leaves $255,960 of net income — a 10.67% net margin.
  5. Decompose the erosion. 51.34 points separate gross from net. Operating expense accounts for 90.58% of it, interest 3.90% and tax 5.52%. The diagnosis points straight at the cost base.

The most actionable output here is the dollar-saved comparison. Net profit margin divides net income by revenue and is the only margin in the ladder that reflects capital structure, non-operating items and taxation. The engine builds the full waterfall from revenue through gross profit, EBIT and pre-tax income so the erosion can be attributed to its three causes rather than merely observed. Tax is applied only to positive pre-tax income, since a loss generates no current charge, although in practice loss carryforwards, deferred tax and jurisdictional mix mean the effective rate rarely equals the statutory rate; the field therefore asks for the effective rate rather than assuming one. Benchmarks verified for 2026 place the US all-industry average net margin at 9.7% per the Damodaran NYU Stern dataset published in January 2026, with software at 12% to 20%, professional services at 8% to 14%, manufacturing at 5% to 9%, restaurants at 3% to 9%, construction at 3% to 6% and general retail at 2% to 5%, while grocery frequently operates at 1% to 3%.
