Contribution margin is not a ranking metric like the others in this ladder. It exists to answer short-run decisions: what does one more sale add, and at what price does an incremental order stop making sense.

Worked Example

  1. Separate variable from fixed. $912,000 of variable COGS plus $168,000 of other variable cost is $1,080,000 that moves with volume. The remaining $948,000 is fixed regardless of what is sold.
  2. Compute contribution. $2,400,000 less $1,080,000 is $1,320,000, a 55.00% contribution margin — the money available to cover fixed cost and then produce profit.
  3. Note why it differs from gross margin. Gross margin is 62.00% because it deducts only COGS. Contribution is seven points lower because it also deducts the $168,000 of variable selling cost.
  4. Find break-even. $948,000 of fixed cost ÷ 55.00% is $1,723,636.36 of revenue, or 34,473 units at $50.00. The margin of safety is $676,363.64, or 28.18%.
  5. Price the incremental order. A $200,000 order at 20% off yields $160,000 against $90,000 of variable cost. It contributes $70,000, and since fixed cost is already covered, all $70,000 reaches operating income.

The incremental order decision is where contribution margin earns its keep and where full-cost thinking goes wrong. Allocate fixed overhead across this order and it looks unprofitable at a 20% discount, so a full-absorption costing system rejects it. But the fixed cost is already paid whether the order is taken or not, so the only question is whether the price exceeds the variable cost — and at $160,000 against $90,000 it clearly does. Accepting adds $70,000 straight to operating income. The critical caveats are that capacity must be genuinely spare and the discount must not cannibalise full-price business, which is precisely where the discipline usually fails.

It differs from gross margin, which deducts only cost of goods sold, and the gap between the two is whatever variable cost sits below the gross profit line — typically sales commission, shipping, payment processing and variable distribution. The fixed-variable classification is a managerial judgement rather than an accounting standard, and it is genuinely difficult at the margins: most costs are semi-variable, stepping up in blocks rather than scaling smoothly, and labour in particular behaves as variable over months and fixed over weeks. Break-even follows directly as fixed cost divided by the contribution margin ratio, and the margin of safety expresses how far revenue can fall before operations turn loss-making. The incremental order test applies the contribution principle to a specific decision: where capacity is spare, any price above variable cost improves the result, because fixed cost is incurred regardless.
