That second identity is the one that matters. A discount comes entirely out of margin, so the volume required to replace it rises hyperbolically, not linearly.

Worked Example

  1. Gross profit. $240,000 − $146,400 = $93,600, a 39.00% gross margin.
  2. Operating profit. $93,600 − $61,200 = $32,400, a 13.50% operating margin — overhead consumes 65.38% of gross profit.
  3. Shock the price. A 1% cut takes revenue to $237,600 and operating profit to $30,000 — a 7.41% fall from a 1% move.
  4. Shock the cost. A 1% COGS rise costs 4.52% of operating profit, so price is 1.64× more damaging.
  5. Price the discount. 39% ÷ (39% − 10%) = 1.3448, so a 10% discount needs 34.48% more volume.

Analyst's note. Margin arithmetic is unforgiving in one specific direction: a discount is taken entirely out of profit while every cost stays where it is. That is why a 1% price cut is 1.64 times more destructive than a 1% cost increase here, and why the volume required to replace a discount rises hyperbolically — 14.71% more units for a 5% discount, 34.48% for 10%, and 105.26% for 20%. Sales teams routinely promise that volume will follow a discount. It rarely doubles. The break-even revenue of $156,923.08 is the other number worth memorising: 65.4% of current sales, leaving a 34.62% margin of safety.

Methodology & Editorial Standards

Gross margin deducts only cost of goods sold; operating margin additionally deducts operating expenses, and neither figure includes interest or tax, so operating margin is an EBIT margin. Sensitivity treats the shock as instantaneous and holds volume constant, which isolates the margin effect from any demand response — in reality a price cut may lift volume and a price rise may reduce it, which is precisely what the volume-offset figure is designed to test. Break-even divides operating expenses by the gross margin ratio and assumes overhead is wholly fixed and COGS wholly variable; in practice most cost bases are semi-variable, so treat the result as a planning benchmark rather than a precise threshold. The engine implements the standard published formula for this calculation. Inputs are validated for domain and sign before evaluation, and any undefined case returns an em-dash rather than a spurious value.

Computation runs in IEEE-754 double precision at full internal precision; rounding to two decimal places occurs strictly at the display layer, so no cumulative drift enters the result. All monetary outputs use accounting presentation — grouped thousands, two decimals, negatives in parentheses — so figures can be transcribed directly into a model or working paper. Division-by-zero and out-of-domain inputs return an em-dash rather than a misleading number.

What is the difference between gross and operating margin?

What is margin of safety?

The gap between current revenue and break-even, as a percentage. At 34.62% revenue could fall by a third before losses begin. Under 20% is uncomfortable in any business with volatile demand.

Should I include my own salary in operating expenses?

Yes, if you would have to pay someone to do the work. Omitting owner compensation is the commonest way small businesses flatter their operating margin and then wonder why the bank account never grows.

Is margin the same as markup?

No. Margin measures profit against price, markup against cost. A 39% margin is a 63.93% markup. Confusing them consistently overstates profitability, which is why they are worth converting explicitly.

How does a price rise affect profit?

Symmetrically and favourably — a 1% rise adds 7.41% to operating profit here, provided volume holds. This is why modest price rises are usually the highest-return action available to a small business.

What if operating margin is negative?

Overhead exceeds gross profit, so every additional sale at the current price still leaves the business short. Either gross margin must rise or overhead must fall — volume alone will not close a negative operating margin.

Does this include tax and interest?

No. Operating margin is an EBIT measure, deliberately excluding financing and tax so that operational performance is comparable across differently financed businesses. Net margin deducts both and is always lower.

How do I improve gross margin?

Raise price, reduce landed cost, or shift the mix toward higher-margin lines. Price is the most powerful and the most feared. The sensitivity figures here quantify exactly how much a small price move is worth.

What is contribution margin?

Revenue less variable cost, which in this simplified model is the gross profit of $93,600. It is the amount available to cover fixed overhead, and the correct basis for deciding whether an incremental sale is worth taking.

Should margin be uniform across products?

Rarely. Fast-moving lines can carry thinner margins because they absorb overhead through volume. What matters is the blended margin across the mix and whether it clears break-even.

How often should I recalculate this?

Monthly at minimum, and before agreeing any discount or price change. Margins drift quietly as input costs rise and discounting creeps in, and the drift is usually invisible until the annual accounts arrive.
