In short: Current assets of $1,000,000 against $740,000 of current liabilities is a 1.351 current ratio, clearing the standard 1.2 covenant. But 42.00% of those assets are inventory — strip it out and the same balance sheet reads 0.784.

Current ratio = Current assets ÷ Current liabilities
Working capital = Current assets − Current liabilities

The ratio and working capital measure the same two numbers differently. One is a proportion and one is an absolute, and a transaction can move one while leaving the other completely untouched.

Worked Example

  1. Total the current assets. $180,000 of cash, $340,000 of receivables, $420,000 of inventory and $60,000 of prepaid items is $1,000,000 due to convert to cash within a year.
  2. Compare against current liabilities. $740,000 falls due within the same year, giving a ratio of 1.351 and working capital of $260,000.
  3. Test the covenant. 1.351 clears the 1.2 standard minimum. Current assets could fall $112,000, or 11.20%, before the covenant breaks.
  4. Check what the assets actually are. 42.00% of them are inventory. Remove it and the ratio drops to 0.784 — a fall of 0.568, which is why a second, stricter test exists.
  5. Try settling a payable. Paying $100,000 of payables with cash lifts the ratio to 1.406 while working capital stays at $260,000. The ratio improved and nothing real changed.

The payable experiment is the most useful thing on this page, because it shows the ratio can be managed without the position improving. Removing $100,000 from both sides of a ratio already above 1.0 must increase it — arithmetic, not performance. The same action on a balance sheet with a ratio below 1.0 makes it worse. This is why quarter-end paydowns are a recognised window-dressing technique and why experienced lenders test the ratio against working capital and against the quick ratio rather than reading it alone.

The current ratio divides current assets by current liabilities to test whether obligations falling due within a year are covered by assets expected to convert to cash within the same period. Conventional comfort runs from about 1.2 to 2.0, and the standard lender covenant sits at 1.2, though the meaningful threshold varies substantially by sector: retailers and restaurants routinely operate below 1.0 because they collect cash at the point of sale and pay suppliers on terms, while manufacturers carrying long production cycles need considerably more. The ratio has two well-known weaknesses that this engine addresses directly. First, it treats all current assets as equivalent when they are not, so the engine reports inventory dependence and recalculates the ratio without inventory. Second, it is a proportion rather than an absolute, so equal reductions on both sides move it even though the underlying position is unchanged; the engine demonstrates this explicitly using a payable settlement, which raises the ratio whenever it already exceeds 1.0 and lowers it whenever it does not, while leaving working capital identical in both cases. A very high ratio is not unambiguously good and frequently indicates idle cash or slow-moving inventory rather than strength. The engine implements the standard published formula for this calculation.
