Formula
The rule treats a point of growth and a point of margin as equivalent. That equivalence is a convention, not an economic law, but it is the convention investors apply.
Worked Example
- Take the growth rate. 40.00% — the increase in annual recurring revenue from $4,612,800 to $6,457,920.
- Take the profit margin. $30,000 of EBITDA on $5,500,000 of revenue is 0.55%. Any consistent profit measure works provided it is used consistently.
- Add them together. 40.00 plus 0.55 is 40.55 — a pass, but by only half a point.
- Test the obvious lever. Cutting $500,000 of sales spend adds 9.09 points of margin but removes $473,000 of ARR at a 0.946 magic number, costing 10.26 points of growth.
- Find the real crossover. Cutting spend helps only when the magic number is below ARR ÷ revenue — 0.839 here. At 0.946 the cut lowers the score to 39.38.
The crossover threshold is the finding on this page, and it contradicts the standard advice. The common heuristic says sales spend is worthwhile when the magic number exceeds 1.0, so a business at 0.946 should trim spend to improve profitability. Under the Rule of 40 that is wrong. Cutting a dollar of spend adds a dollar of EBITDA measured against revenue, but removes magic-number dollars of ARR measured against the ARR base — and because ARR and revenue are different denominators, the two effects balance at ARR divided by revenue rather than at 1.0. The Rule of 40 states that a software business is performing acceptably when its revenue growth rate plus its profit margin reaches forty, on the view that either can compensate for the other: a business growing at fifty percent may reasonably lose ten, and a business growing at ten should be earning thirty.
