In short: A server earning $10,800 in wages and $32,000 in tips deducts $25,000 under the 2026 rules, cutting federal income tax from $2,956.00 to $170.00. But FICA of $3,274.20 is untouched and now makes up 95.06% of the total tax bill — the tips are not tax-free.

The taper removes $100 of deduction for every $1,000 of modified AGI above $150,000, so it disappears entirely at $400,000. FICA is computed on the full wage and tip total regardless of the deduction.

Worked Example

  1. Add wages and tips. $10,800 of base wages plus $32,000 of reported tips is $42,800 of gross earnings.
  2. Cap the deduction. Tips of $32,000 exceed the $25,000 ceiling, so $25,000 is deductible and $7,000 of tips stays fully taxable.
  3. Apply it to income tax only. Taxable income falls from $26,700 to $1,700, cutting federal income tax from $2,956.00 to $170.00 — a saving of $2,786.00.
  4. Leave payroll tax untouched. FICA of $3,274.20 is computed on the full $42,800 and is not reduced by a single dollar.
  5. Read the real position. Total tax is $3,444.20, of which 95.06% is payroll tax. The headline says no tax on tips; the payroll line says otherwise.

The deduction is genuinely valuable to a middle-income tipped worker, but it is an income tax deduction and nothing more. A worker whose income already falls below the standard deduction gets nothing at all from it, because there was no income tax to remove.

The deduction under IRC 224, created by the One Big Beautiful Bill Act, allows up to $25,000 of qualified tips to be deducted for tax years 2025 through 2028, phasing out at $100 per $1,000 of modified AGI above $150,000 for a single filer. Qualified tips must be voluntary, received in an occupation that customarily and regularly receives tips, and properly reported. Service businesses defined as SSTBs under IRC 199A are excluded, which this engine does not test for. The deduction is available whether or not you itemise and reduces income tax only — Social Security and Medicare apply to the full amount. State conformity is not automatic and most states continue to tax tips in full. The engine models a single filer at 2026 thresholds and does not compute the tip credit available to employers under IRC 45B. The engine implements the standard published formula for this calculation. Inputs are validated for domain and sign before evaluation, and any undefined case returns an em-dash rather than a spurious value.

Computation runs in IEEE-754 double precision at full internal precision; rounding to two decimal places occurs strictly at the display layer, so no cumulative drift enters the result. All monetary outputs use accounting presentation — grouped thousands, two decimals, negatives in parentheses — so figures can be transcribed directly into a model or working paper. Division-by-zero and out-of-domain inputs return an em-dash rather than a misleading number.
