Formula
At time-and-a-half the premium is one third of the overtime payment, because the multiplier of 1.5 means 0.5 of the 1.5 is premium. Payroll tax applies to the full amount regardless.
Worked Example
- Compute the overtime pay. 500 hours at $28 and time-and-a-half is $21,000 of overtime pay.
- Isolate the FLSA premium. Only the half above the regular rate qualifies: 500 × $28 × 0.5 = $7,000, which is 33.33% of the overtime payment.
- Apply the cap and taper. $7,000 is within the $12,500 ceiling and income is below $150,000, so the full premium is deductible.
- Value the income tax saving. At a 22% marginal rate the deduction saves $1,540.00 of federal income tax.
- Set it against payroll tax. FICA on the $21,000 of overtime is $1,606.50 — more than the entire income tax benefit. Net effect: minus $66.50.
The provision is real and worth claiming, but the name oversells it by a wide margin. Two thirds of an overtime payment never qualifies, the relief is capped at $12,500 of premium, and payroll tax continues on every dollar. For most hourly workers the net benefit is a modest reduction, not exemption.

Qualified overtime is strictly the premium portion required by section 7 of the Fair Labor Standards Act and reported on a W-2 or 1099 — the excess above the regular rate, not the whole payment. Overtime required only by state law, a collective bargaining agreement, or paid voluntarily is excluded, which the non-FLSA share input models. The deduction reduces federal income tax only; Social Security and Medicare apply to the full overtime payment.
